Brazil’s July economic activity contracts 0.2% as central bank readies next rate cut

Brazil’s largest economy posted a modest 0.2% drop in economic activity for July, according to the central bank’s seasonally adjusted IBC‑Br index. The contraction was slightly deeper than the 0.1% decline forecast by a Reuters poll of economists.

Key sectors drive the slowdown

The agricultural sector emerged as the primary drag, slipping 1.2% in July. Industry also fell, registering a 0.4% decline, while the services sector – the backbone of Brazil’s economy – remained flat.

Policy backdrop

Brazil’s central bank has been steadily easing monetary policy, trimming its benchmark Selic rate by 25 basis points at each of its last four meetings. The rate now sits at 14%, still among the world’s highest real rates. Policymakers are set to announce their next decision later on Wednesday, with most economists in the Reuters poll expecting another 25‑basis‑point cut, bringing the rate down to 13.75%.

Andres Abadia, chief Latin America economist at Pantheon Macroeconomics, noted, “The growth data increasingly argue for lower rates; the inflation backdrop argues for getting there gradually.” The central bank appears to be balancing the need to stimulate activity with the imperative to keep inflation under control.

Year‑on‑year perspective

Despite the monthly dip, the IBC‑Br index was up 1.1% on a year‑on‑year basis in July, indicating that the economy remains modestly stronger than it was a year ago.

What this means for Brazil

While the recent contraction signals a cooling economy, the anticipated rate cut could provide a modest boost to borrowing and investment. Lower financing costs may help revive the agricultural and industrial sectors, which have been weighed down by elevated borrowing costs.

Analysts will be watching the central bank’s next move closely. A further reduction in the Selic rate could reinforce the modest upward trend seen in the year‑on‑year data, while also ensuring that inflation does not spiral out of control.
