Bank of England Governor warns investors adding inflation risk premium

In a briefing to Parliament’s Treasury Committee, Bank of England Governor Andrew Bailey said the shape of the market curve for interest‑rate expectations shows investors are tacking on a “risk premium” because of concerns over rising energy costs. The governor explained that this premium reflects expectations of additional policy tightening beyond what would be implied by the BoE’s own forward guidance.

Risk premium signals caution

“When you look at the market curve, and when you break the market curve down as far as we can do … they’ve got essentially a risk premium in there,” Bailey told lawmakers. He added that the premium is not a sign of a secret plan, but rather a market response to uncertainty about future inflation pressures.

Rate‑rise timing still undecided

Bailey emphasized that the Bank does not have a predetermined timetable for a rate increase. “What I want to dispel is the idea that we’ve really got a secret plan, we know where we’re going to go to and it’s unconditional,” he said, stressing that any decision will hinge on how the economy evolves, particularly energy‑price developments.

The governor’s comments come as the UK continues to grapple with higher energy bills and lingering supply‑chain constraints. While inflation has eased from its post‑pandemic peak, the recent uptick in wholesale energy prices has revived worries that price pressures could re‑accelerate.

Implications for households and businesses

For families and small businesses, a risk premium in the market curve often translates into higher borrowing costs, as lenders price in the possibility of tighter monetary policy. Bailey’s remarks suggest that the BoE remains vigilant and ready to act if inflation risks materialize, but also that it will avoid premature moves that could hurt economic growth.

Analysts note that the governor’s testimony aligns with the Bank’s recent statements that it will “monitor data closely” and act only when the evidence warrants. The market’s added premium therefore reflects a cautious stance rather than an imminent policy shift.

As the Treasury Committee continues its oversight, the BoE is expected to provide further updates on inflation trends and energy‑price developments in the coming weeks.
